When they placed a hat on his head, his soul became active and happy. Jolly is used as happy on Christmas. Before the hat was placed, Frosty had a happy soul trying to come out and be alive. If Frosty wasn't happy, then all the kids would be sad. Frosty shares his happy soul in order to make everyone happy. And as so it says in the lyrics:
